A stud wall carries vertical load well and resists sideways force poorly — without bracing, the rectangle of studs and plates can deform into a parallelogram, which is racking. Wind pushing on a wall and earthquake shaking at the base both apply exactly that kind of load. Diagonal let-in bracing, metal T-bracing or structural sheathing panels triangulate the wall so it holds its shape and transfers lateral force down to the foundation. Sheathing does this most effectively because it works over the whole panel area rather than along a single line, which is why it largely replaced let-in bracing. The inspector's relevance is that alterations frequently remove it — a window cut through a braced bay, sheathing removed during a renovation — and the result is a wall that still carries weight while having lost its lateral capacity.
