What is a 1031 Exchange in Real Estate?

A 1031 exchange, named after Section 1031 of the Internal Revenue Code, is a tax-deferral strategy that allows a real estate investor to sell an investment property and defer capital gains taxes by reinvesting the proceeds into a "like-kind" replacement property. The key word is "defer" β€” taxes are not eliminated but postponed until the replacement property is eventually sold (unless another 1031 exchange is performed). To qualify for a 1031 exchange, several requirements must be met.

Both the relinquished (sold) and replacement (purchased) properties must be held for investment or business use β€” personal residences and properties held primarily for resale (such as fix-and-flip properties) do not qualify. The replacement property must be of "like-kind," which in real estate is broadly defined: any type of real property can be exchanged for any other type (e.g., a single-family rental can be exchanged for a commercial building or vacant land). Strict timelines apply: the investor must identify the replacement property within 45 days of selling the relinquished property and must close on the replacement property within 180 days.

A qualified intermediary (QI) must hold the proceeds during the exchange β€” the investor can never have actual or constructive receipt of the funds. There are variations including delayed exchanges (most common), reverse exchanges (buying the replacement property first), and improvement exchanges (using exchange funds to improve the replacement property). The investor must acquire property of equal or greater value to fully defer taxes; any cash or non-like-kind property received is called "boot" and is taxable.
